Can I Have Some of Those Drugs?

Kevin Drum apparently believes the reason Republicans are not passing further stimulus spending is because such a stimulus would be too likely to have immediate results improving the economy and thus will help Democrats in the next election.

This is the kind of politcal bullshit that drives me right out of the system.  I am perfectly capable of believing Drum honestly thinks that further deficit spending will improve the economy this year.  I think he's nuts, and working against all historic evidence, but never-the-less I believe he is sincere, and not merely pushing the idea as part of some dark donkey-team conspiracy.  Why is it that he and his ilk, from both sides of the aisle, find it impossible to believe that their opponents have similarly honest intentions?

I mean, is it really so hard to believe -- after spending a trillion dollars to no visible effect, after seeing Europe bankrupt itself, and after seeing the American economy begin to recover only after crazy stimulus programs have mostly stopped -- that some folks have an honest desire to see economic improvement and think further stimulus programs are a bad idea?

Science and Politics

Even more interesting than the soft consensus in favor of government intervention was a strong undercurrent that those who disagreed with it were guilty of denying basic truths. One of the questions from an audience full of Senate staffers, policy wonks, and journalists was how can we even have a rational policy discussion with all these denialist Republicans who disregarded Daniel Patrick Moynihan’s famous maxim that “Everyone is entitled to his own opinion, but not his own facts”? Jared Bernstein couldn’t have been more pleased.

“I feel like we’re in a climate in which facts just aren’t welcome,” he said. “I think the facts of the case are that we know what we can do to nudge the unemployment rate down.…I think the consensus among economists is that this is a good time to implement fiscal stimulus that would help create jobs and make the unemployment rate go down. I consider that a fact.”

In science, you insist most loudly on a fact based on how much it has withstood independent peer review. In politics, it’s closer to the opposite—the more debatable a point is, the more it becomes necessary to insist (often in the face of contrary evidence) that the conclusion is backed by scientific consensus

Stimulus Accounting Still Meaningless

according to the CBO’s top official, the figures in this report and previous mandatory stimulus don’t actually tell us whether or not the stimulus created jobs. That’s because, as  I’venotedsomanytimesbefore, the reports rerun slightly updated versions of the same models of that were used to estimate that the stimulus would create jobs prior to the law’s passage. And lo and behold, if you create a model that predicts the law will create jobs, and then you rerun a mild variation of that model a few years later using updated figures about what money was actually spent, it still reports that the stimulus created jobs. But there’s no counting here, no real-world attempt to assess the reality of the stimulus—just a model that assumes that stimulus spending will create jobs and therefore reports that stimulus spending has in fact created jobs. As CBO director Douglas Elmendorf confirmed on the record last year in response to a question, “if the stimulus bill did not do what it was originally forecast to do, then that would not have been detected by the subsequent analysis.”

Further, the fact that we can count individual jobs in stimulus programs (of which there are all too few, which is why the Administration doesn't do this), we still have to take into account an offset effect.  The trillion dollars came from somewhere, and in effect were diverted from private to public hands.  To justify the stimulus, one needs to be able to argue that the public use of these funds created more jobs than the private use of these funds.  Good luck with that.

Not only does this mean that we have have billions of people on Earth and not starve, but it also has freed up labor for more productive and value-enhancing activities.

As an aside, remember this chart when global warming alarmists argue the the warming trend of the last 50 years is reducing crop yields.  (If the linked article seems simply bizarre given the chart above, realize the NYT is saying that crop yields are down from what they might have been.  This is the same kind of faulty logic that was used by Obama to credit his stimulus with job gains when in fact the economy was losing jobs.  They posit some unproveable hypothetical, and then say reality diverged from that hypothetical because of whatever factor they are trying to push, whether it be CO2 or stimulus).

The problem with food prices is not production, its the fact that we take such a huge percentage of our food grains and, by government dictat, convert them to automotive fuel.

Mind of the Statist

David Roberts (via Kevin Drum) gives us a simply outstanding view of the mind of a statist:

In these grim economic times, one U.S. industry has defied gravity. Not only is it growing, it's thefastest growing industry in the country. It now employs 100,000 Americans at 5,000 mostly small businesses spread across all 50 states. Unlike in so many others, in this industry the U.S. has a positive trade balance with China; it is a net exporter of high-tech manufactured products....

The startling counter-cyclical growth of this industry had been unleashed by a modest bit of economic stimulus: a cash grant program that helps project developers compensate for the crippling credit crunch. In contrast to the familiar tax credits -- which tend to go to large, mature companies that have enough profit to benefit from them -- cash grants help small, innovative, growing businesses that are plowing revenue into growth. In fact, a recent study found that they work twice as well as tax credits. In 2009, this cash grant program pulled in $4.50 of private capital for every public dollar it invested.

The cash grant program expires at the end of the year. Extending it for a single year could support 37,000 additional jobs over and above the industry's baseline. And here's the capper: Since the cash grant program is simply repurposing money that's already devoted to a tax credit program, it requires no new federal revenue.

So you'd think this would be a home run, right? At a time when jobs are at the top of every politician's mind, surely a bit of low-cost economic stimulus that doesn't increase the deficit and leverages tons of private capital and creates tens of thousands of jobs can serve as the rare locus of bipartisan cooperation. Right?

Except the industry in question is the solar industry. And because this industry involves clean energy rather than, I dunno, tractor parts, it has been sucked into conservatives' endless culture war. Rather than lining up to support the recession's rare economic success story, Republicans are trying to use the failure of a single company -- Solyndra -- as a wedge to crush support for the whole industry. Odds are they're going to succeed and the cash grant program (Sec. 1603) won't be renewed next year.

Do you see the basic assumption -- if we don't take money from taxpayers and give it to businesses in a certain industry, that means we don't like that business.  Really?  That means that there is not a single industry in this country that I like, since I don't support subsidies for any of them.   Unless you believe the state is mother and father to us all, the fact that I don't support state subsidies does not mean that I don't like the industry somehow.  Kevin Drum even goes so far as to say that opposition to solar power subsidies is an aspect of the culture wars.  Huh?   Oh and by the way, the politicization of this loan process is just amazing to me.  More and more people at Solyndra seem to be fund raisers for Obama, and here is a story of how a cleaning products company turned donations to Democratic candidates into taxpayers subsidies for themselves.

It is interesting that he would mention tractor parts.  Guess what, folks who don't like the solar subsidies probably don't support subsidies for tractor parts either.  I was going to say something like, "guess what, we don't subsidize tractor parts" but in our screwed up corporate state, we probably do at some level, like with some special export program snagged by a John Deere lobbyist.  But I can pretty much guarantee that we don't subsidize anywhere near the total value of the tractor parts industry like we do the solar industry.

In one silly passage, he says

"In addition to being successful, this industry is wildly popular with the American public, across regions, demographics, and political parties. It has been embraced by mainstream institutions from Walmart to the U.S. military"

I could say the same thing for iPods too, but no one is rushing to provide grant programs for their manufacture.  If it is so wildly popular, why does its use require so many government incentives and subsidies.  Because the author pulls the trick of looking at one narrow solar program, and attributing the entire solar industry growth to that one program.  And then he says, see, look how much benefit we get from this tiny sensible expenditure.

But solar's growth (I don't have the data, but I am willing to be real money that his "fastest growing industry" claim is BS) is due not to just this tiny programs but to a plethora of federal, state, and local subsidies and mandates.  The government gives money to capitalize companies, and then then provides tax credits for up to 30-50% of their customer's purchase, and then through public utility commissions enforce above-market feed-in tariff rates for solar power.  One reason we export so much (the export market for US solar is nearly entirely to Europe) is that European governments have feed-in tariffs for solar power more than 5 times higher than the market rate for electricity.   They are paying something like 70 cents a kilowatt for solar electricity.

So of course solar is growing.  If the government were to buy small cars for $150,000 each, there would be big growth in car manufacturing. This does not mean the product makes sense -- in fact, the necessity for so many government supports at every step of the process means almost by definition that it does not make sense economically.  Look at corn ethanol.  Corn ethanol is the stupidest product ever, but it has grown like crazy due to the same combination of government subsidies, price floors, and mandates.

By the way, I am a huge fan of solar, in theory.  I honestly think that solar will some day be the power system of choice in this country, as companies figure out how to roll solar sheets out of the factory as cheaply and quickly as carpet comes out of Dalton, Georgia.  We are not there yet, and I am not at all convinced that the current approaches are anything but dead end technologies.  Beyond wasting a lot of money, there is a real risk the government actually slow ultimate implementation of sensible and economic solar, just as I would argue they did by forcing manned space flight and the transcontinental railroad ahead of their time.

Shopping with Maxed Out Credit Cards

My Forbes column is up this week and it presents some quick reactions to the Obama jobs speech last night.  A brief excerpt:

Overall, I found the package to be an incredible mish-mash of already tried and failed steps to rejuvenate the economy.   Even if I were to buy into the Keynesian stimulus logic, everything in this package is so under-scale as to be rounding errors on the larger economy.  This is basically a smaller version of the last failed stimulus repeated.

This plan is absolutely in the Obama style, offering goodies to many constituencies without a hint of how they will be paid for.  Presidents often offer a chicken in every pot when they are campaigning, but usually are forced into reality once they enter office.  Not Barack Obama.  Time and again, from health care to the most recent budget fight and last night’s speech, Obama wants to be loved for offering perks, and then wants someone else to take the fall for the unpopular steps required to pay for them.  He is like grandma endearing herself to the grandkids by buying them Christmas presents on dad’s maxxed out credit cards, leaving dad to later figure out later how to pay for them or face the ire of the kids by returning the gifts.

You've Blown Your Trust

Ezra Klein via Kevin Drum asks, fairly reasonably, why with very low US borrowing rates does it not make sense to take infrastructure projects we know we have to do in the next 5-7 years and pull them forward.  If we know we have to rebuild bridge X in 2016, lets do it now when there is so much construction capacity sitting around.

In an idealized Platonic technocratic world that many Lefists still insist on believing we actually live in, trustworthy and knowledgeable agents of the state would work up such a list and we could fund it, happy we have made a good financial decision.  But we don't live in that world, as I wrote in the comments

The reason this does not fly has to do with politician's incentives and trust.  In short, Democrats had their chance to do exactly this.  Two years ago, nearly a trillion dollars of such stimulus was approved and sold to the American people as just this sort of infrastructure spending.

But it was no such thing.  Most of the money went to state and local governments as transfer and stabilization payments to keep unionized government workers, who are reliable Democratic voters, employed.  Congress and the Administration knew that the majority of the public would have been leery about spending it this way, so it was sold as "infrastructure" despite the fact that less than 10%, by my count, could reasonably be called this.

Having sold a trillion dollars of pork, waste and political payoffs as "infrastructure," you should not be surprised that the American public is reluctant to believe that an infrastructure project that just pulls future necessary spending forward is really any such thing.  You have in short blown your trust, which is amazing given just how much of a mandate Obama entered office with.  Note that this is not narrowly a criticism of Democrats, they just happen to be in charge.  No one would trust Republicans either.

And by the way, it takes years to really get infrastructure projects up and running - the environmental reviews and red tape that most of the readers for this site have advocated in favor of for years causes these things to take forever.  Not to mention the engineering and procurement.  Even Obama has admitted that he did not understand that shovel-ready was no such thing, even though many of us warned of exactly this problem the first time around

The money is only "free" in a relative sense if we know we have to spend it anyway in future years.  It is not at all free if we have to take it from some productive private use and redeploy it for some politician's whim that gives him or her a nice bullet point on their re-election web site.  Unfortunately, in the real world we live in, rather than in the technocratic paradise Klein imagines, any such bill will be larded with just such flights of fancy from powerful representatives of both parties.

Update:  Talk about history repreating itself, here is what I wrote in January of 2009.

The infrastructure piece, despite being less than 10% of the bill, allows politicians to call this “investment” and “green energy” and “infrastructure” which sell better with sections of the public than “welfare” and “transfer payments.”  The minority infrastructure pieces allow Congress and Obama to call the bill new and forward looking, rather than the imitation of 1970s legislation that it really is.

Celebrating the Most Recent 5-Year Plan

This sort of thing drives me crazy:

Before 2009, the U.S. was supplying less than 2% of a tiny global market in advanced batteries. When the stimulus-funded factories are all complete, they’ll have the capacity to supply 40% of a rapidly growing global market, about 500,000 batteries a year. The stimulus will also boost our supply of electric-vehicle charging stations by more than 3,000%. And the Obama administration has provided loans to help Tesla, Fisker and Nissan build electric-car factories in the U.S., all part of Obama’s pledge to put 1 million plug-ins on the road by 2015. That is what change looks like, even if the President doesn’t beat his chest and call for mass beheadings on Wall Street while it happens

A few random thoughts

  1. Doesn't this sound like an old Soviet press release about the highlights of their last 5-year plan?
  2. This is a kind of weird economic nationalism that drove a lot of the bad behaviors in the 19th century.  Who cares what percentage of world battery output our country controls?  Don't we just care that there is an adequate supply at good cost from somewhere?  This sounds like chest-thumping for the American Raj.
  3. Left unquestioned is why we should care or be excited.  Consider it this way -- a guy with no business experience is making major investments of our money in companies that were not able to get private investment.  Did you really elect Obama to be venture-capitalist-in-chief?  And if that were truly the President's job descriptions, how many tens of millions of people would you consider more qualified for the job than Obama?  Would you let Obama manage your retirement portfolio for you?
  4. No government investment is at all interesting to me unless I am told what private use of the money was foregone.   All such public investments use money that is taken from private actors and would have been used for some private function.  How many jobs, and what market outcomes, would have occurred if the money had remained in private hands?
  5. Let's see how many Democrats are claiming these successes in a few years when these ventures start going bankrupt.  I expect a lot of this stuff to mysteriously disappear from poloitician's web sites in a few years.
  6. This is the corporate state in spades.  The government creates an industry, and in the future will create protectionist laws for it, and customer subsidies, and bail it out when necessary.  In return, all of its employees and managers know they owe their jobs to the party that sponsored the industry, rather than to any competitive prowess.

James Taggart is Alive and Well

In my Forbes column this week, I publish an essay I wrote for an Americans for Prosperity event commemorating Milton Friedman's birthday.  A brief excerpt:

Having once been successful through excellence, leading businesses typically get lazy and senescent, and become vulnerable to more innovative, lower-cost or more nimble new competitors.  Sears lost its electronics sales to Circuit City, which in turn succumbed to Best Buy, which is now struggling to compete with Wal-Mart, who is being challenged by Amazon.com.

Unfortunately, businesses that were once successful can feel a sense of entitlement, believing that this new competition is somehow unfair, or that consumers are somehow misguided in taking their business elsewhere.  When they have money or political connections, these businesses may run to Congress and beg for special protections against competition, or even new subsidies, mandates, stimulus projects, and bailouts.

Where is the threat to capitalism and individual liberty coming from today?  Is it from some aggrieved proletariat, or is the threat from bailed out Wall Street firms, and AIG, and GM, and Chrysler, and ethanol manufacturers, and electric car makers, and windmill builders?

 

Using Computer Models To Launder Certainty

For a while, I have criticized the practice both in climate and economics of using computer models to increase our apparent certainty about natural phenomenon.   We take shaky assumptions and guesstimates of certain constants and natural variables and plug them into computer models that produce projections with triple-decimal precision.   We then treat the output with a reverence that does not match the quality of the inputs.

I have had trouble explaining this sort of knowledge laundering and finding precisely the right words to explain it.  But this week I have been presented with an excellent example from climate science, courtesy of Roger Pielke, Sr.  This is an excerpt from a recent study trying to figure out if a high climate sensitivity to CO2 can be reconciled with the lack of ocean warming over the last 10 years (bold added).

“Observations of the sea water temperature show that the upper ocean has not warmed since 2003. This is remarkable as it is expected the ocean would store that the lion’s share of the extra heat retained by the Earth due to the increased concentrations of greenhouse gases. The observation that the upper 700 meter of the world ocean have not warmed for the last eight years gives rise to two fundamental questions:

  1. What is the probability that the upper ocean does not warm for eight years as greenhouse gas concentrations continue to rise?
  2. As the heat has not been not stored in the upper ocean over the last eight years, where did it go instead?

These question cannot be answered using observations alone, as the available time series are too short and the data not accurate enough. We therefore used climate model output generated in the ESSENCE project, a collaboration of KNMI and Utrecht University that generated 17 simulations of the climate with the ECHAM5/MPI-OM model to sample the natural variability of the climate system. When compared to the available observations, the model describes the ocean temperature rise and variability well.”

Pielke goes on to deconstruct the study, but just compare the two bolded statements.  First, that there is not sufficiently extensive and accurate observational data to test a hypothesis.  BUT, then we will create a model, and this model is validated against this same observational data.  Then the model is used to draw all kinds of conclusions about the problem being studied.

This is the clearest, simplest example of certainty laundering I have ever seen.  If there is not sufficient data to draw conclusions about how a system operates, then how can there be enough data to validate a computer model which, in code, just embodies a series of hypotheses about how a system operates?

A model is no different than a hypothesis embodied in code.   If I have a hypothesis that the average width of neckties in this year's Armani collection drives stock market prices, creating a computer program that predicts stock market prices falling as ties get thinner does nothing to increase my certainty of this hypothesis  (though it may be enough to get me media attention).  The model is merely a software implementation of my original hypothesis.  In fact, the model likely has to embody even more unproven assumptions than my hypothesis, because in addition to assuming a causal relationship, it also has to be programmed with specific values for this correlation.

This is not just a climate problem.  The White House studies on the effects of the stimulus were absolutely identical.  They had a hypothesis that government deficit spending would increase total economic activity.  After they spent the money, how did they claim success?  Did they measure changes to economic activity through observational data?  No, they had a model that was programmed with the hypothesis that government spending increased job creation, ran the model, and pulled a number out that said, surprise, the stimulus created millions of jobs (despite falling employment).  And the press reported it like it was a real number.

I'm On Board With This

The US Federal expenditures for 2007 were a total of $2.8 trillion. The US Federal expenditures for 2010 were $3.55 trillion. This is a more than 25% increase. Where has all of this increased spending gone, and why are the programs it went to fund so critical that cutting them is not a serious option? It's not like 2007 was the dark day of anarchy, lawlessness, and starving seniors. Originally the increase was 'stimulus spending' of various kinds, but it seems to have morphed from 'temporary increase' into 'permanent budget baseline,' and any talk of serious cutting is treated as beyond the pale by the media and the Democrats alike.

I'm of the opinion that going back to the 2007 budget (adjusted to account for population growth) should be a viable option, and would save something like $5-6 trillion over 10 years. It sounds (to me) both simple and feasible. What am I missing?"

The Worst Sort of Discourse

Kevin Drum had a post lamenting that Congress is doing nothing when it could be spending money that would, in his view, stimulate the economy out of a recession.  All well and good, and predictable based on his assumptions.  But he ended with this

We are ruled by charlatans and cowards. Our economy is in the tank, we know what to do about it, and we're just not going to do it. The charlatans prefer instead to stand by and let people suffer because that's politically useful, while the cowards let them get away with it because it's politically risky to fight back. Ugh indeed.

I was horrified by this sort of discourse, and wrote back:

It is so tiring to see both parties ascribing horrible and hostile motivations to their political opponents.  Your last paragraph is just absurd, implying that everyone agrees with your economic prescriptions and that the only reason everyone is not following them is either a) political self-interest or b) loathing for the poor and helpless.

Is it really so hard to understand that well-intentioned, intelligent people who honestly want the economy to get better might disagree with you about the benefits of deficit spending? The literature is at best mixed on this topic and certainly there is nothing about the last stimulus that causes me to become a believer.

Those of us who believe strongly that diverting trillions of dollars of capital from private to public hands (ie from hands focused on productively employing it to hands focused on politically employing it) makes the economy worse by necessity are just as motivated by trying to improve the economy as you.

I really don't understand this absolute insistence on ascribing bad motivations to those with whom one disagrees.  Is it ego, or just insecurity?  If one admits his or her opponents can be smart and well-motivated, it certainly creates an edge of doubt and uncertainty.  Deal with it.  That's healthy.  It keeps us intellectually honest.

Assuming Your Conclusion

The latest stimulus analysis out of the Administration is yet another crock.  It claims 2+ million jobs created, but has absolutely no evidence for this.  All it does is take the same hypothetical Keynesian multipliers it used when it proposed the stimulus, and reapply them.  In other words, the models basically say X jobs should have been created per billion dollars spent, so they run the models that then announce that X jobs must have been created per billion dollars spent.  Surely.  Somewhere.  We swear.

This notion of confirming your original predictive model runs with new runs of the same model is the same kind of BS that has become so popular in climate science.  The fact is, the net effect of the stimulus is almost impossible to measure in a complex economy where so much is changing.  It's possible, perhaps  (though this is surprisingly difficult to do right) to measure each person employed in a stimulus project, but this does not answer the question of how many jobs would have been created if the $800 billion had been left in the hands of private actors rather than spent by the government.

 

Pretty Brazen, Even for a Politician

I have often described this statist feedback loop:

  • Create government program
  • Government programs messes up certain aspects of the market
  • Blame such messes on "failure of markets" or capitalism or even the rich, rather than the government program
  • Create new government program to fix problem created by last program
  • Repeat

Obama's new political strategy seems to be even more brazen

  • Democrats pass new program over Republican objections
  • New program has unseemly subsidies for rich people
  • Blame subsidies on Republicans, to the point of using subsidies as example of bankruptcy of Republican party

Specifically, tax breaks for corporate jets:

The chief economic culprit of President Obama’s Wednesday press conference was undoubtedly “corporate jets.” He mentioned them on at least six occasions, each time offering their owners as an example of a group that should be paying more in taxes.

“I think it’s only fair to ask an oil company or a corporate jet owner that has done so well,” the president stated at one point, “to give up that tax break that no other business enjoys.”

But the corporate jet tax break to which Obama was referring – called “accelerated depreciation,” and a popular Democratic foil of late – was created by his own stimulus package.

Which is not to say that the losers in the Republican party would not likely have supported the same plan had it been their idea.

By the way, this is nearly exactly what Obama has been doing with those so-called special subsidies for oil companies.  This subsidies are in fact the identical tax breaks that all manufacturers receive that allow them to accelerate expensing of capital investment.  This is a tax policy that has enjoyed bipartisan support and no one is suggesting should be eliminated in general -- just eliminated for industries that have bad PR.

The Statist's Wet Dream

I find it absolutely unsurprising that Paul Krugman was enthralled by the vision of a science that can be used by a few people to control the actions and futures of all humanity.  He said “I want to be one of those guys!”  I was captivated by the vision in the book as well, but my thought was always "how do we avoid these guys?"  The second two books were about how government planners used mind control to deal with humanity whenever individuals had the gall to circumvent their plans.  Lovely.

If I remember right, Asimov wrote the Foundation after reading the Rise and Fall of the Roman Empire.  The notion of how much of history is inevitable due to large forces (e.g. economics) vs. how much is due to the actions of individuals and what historians now call contingency (e.g. luck) is an endlessly fascinating thing to debate, and I found the Foundation books to be interesting thought exercises along these lines.  But it certainly didn't inspire my life's goals, any more than Dune made me wish for a religious jihad.

I can see the secret Second Foundation scratching their heads now in their secret lair (which turns out to be in the New York Times building in the middle of New York City but that's a spoiler from the third book).  The equations show right here that a trillion dollar stimulus should have kept unemployment below 8%....

Incredibly Short Memories

Apparently, Congressional Democrats are angling for yet another big stimulus spending bill.  Forget for a moment that the last one did nothing for the economy.  There still seems to be a mythology that infrastructure projects can rapidly be green-lighted.  For example,

"The American people, while concerned about the deficit, place much more emphasis on job creation, and they see a role for the government," Rep. Raul Grijalva (D-Ariz.) told The Hill. "A fast injection of job stimulus on the public side would help tremendously. … It [the job report] helps our argument about investment."

This notion of a "fast" injection of job growth is just absurd.  We can leave aside dueling economic models, and just consider for a moment what it takes to get an infrastructure project, say a bridge replacement, going.  In short, it takes years of design, planning, vendor selection, and permitting.  The protests from losing bidders and environmental opponents in the courts alone can take years.  That is why most of the first stimulus just was handed to state and local governments to help defer bureaucrat layoffs, rather than going to all those supposedly "shovel-ready" projects.  The only thing that turned out to be shovel-ready was the US debt ratings.

Here is an article I wrote in January, 2009 on why infrastructure projects can't be done quickly.  By the way, I tell a story from my own experience in Ventura County, CA, and all the time spent to date trying to get a minor building improvement permitted.  To this day in mid-2011, it STILL has not been fully permitted.  Every time we think we are done, a new division of the County pops up with its hand out for a check.

Update:  The main reason such stimulus spending does not work from a macro standpoint is that one is taking money out of private hands (either through taxes or crowding out private borrowing) which have strong incentives to employ the money productively and putting it into government hands that has strong incentives to employ the money politically.  Here is a Forbes article I wrote on the problem, and here is an interesting example of incentives problems related to the stimulus.

A Trillion Dollars in Job Destruction

Economists Timothy Conley and Bill Dupor have produced a new study on the trillion dollar stimulus, and reached a few fairly unambiguous conclusions.

Our benchmark point estimates suggest the Act created/saved 450 thousand government-sector jobs and destroyed/forestalled one million private sector jobs.

This is exactly the problem many of use warned against -- that while a trillion dollars of expenditures would certainly employ some people, lost in all the discussions where how many people would have been employed had that trillion dollars been left in private hands.  Seriously, the single fact that Obama refuses even to publicly acknowledge that there is an offset on the other side of this ledger is enough, all by itself, to disqualify him from the supposed status of being "really smart."

Further, I warned way back in January of 2009 I looked at the stimulus line item by line item and found very, very little of it was actually the claimed "shovel-ready infrastructure" projects.  In fact, most were just bailout payments to state and local govenrments

So do you see my point. The reason so much of this infrastructure bill can be spent in the next two years is that there is no infrastructure in it, at least in the first two years!  42% of the deficit impact in 2009/2010 is tax cuts, another 44% is in transfer payments to individuals and state governments.  1% is defense.  At least 5% seems to be just pumping up a number of budgets with no infrastructure impact (such as at Homeland Security).  And at most 6% is infrastructure and green energy.  I say at most because it is unclear if this stuff is really incremental, and much of this budget may be for planners and government departments rather than actual facilities on the ground.

As of July of that year, we could write that "90 percent has gone to assist Medicaid and to stabilize tottering state budgets.  Apparently this trend continued, as the recent study concludes

It appears that state and local government jobs were saved because ARRA funds were largely used to offset state revenue shortfalls and Medicaid increases (Fig. A) rather than directly boost private sector employment (e.g. Fig. B).

This is the real post-election payoff to the SEIU - not visits to the White House, but the sacrifice of two private jobs to save one government job.

This is Absurd

It is folks like this who continue to want to score the stimulus solely based on employment created by stimulus projects, without considering the fact that someone was using the money for some productive purpose before the government took or borrowed it.

There is nothing on Earth like the US tax code. It is an extremely complex system that nobody understands well. But it is unique among all the complex things in the world, in that it's complexity is perfectly replicated by the MATHEMATICAL MODEL of the system. Because the mathematical model is the system.

Hence, one could put the entire US tax code into a spare computer somewhere, try a myriad inputs, outputs... and tweak every parameter to see how outputs change. There are agencies who already do this, daily, in response to congressional queries. Alterations of the model must be tested under a wide range of boundary conditions (sample taxpayers.) But if you are thorough, the results of the model will be the results of the system.

Now. I'm told (by some people who know about such things) that it should be easy enough to create a program that will take the tax code and cybernetically experiment with zeroing-out dozens, hundreds of provisions while sliding others upward and then showing, on a spreadsheet, how these simplifications would affect, say, one-hundred representative types of taxpayers.

South Bend Seven have a number of pointed comments, but I will just offer the obvious:  Only half of the tax calculation is rates and formulas.  The other half is the underlying economic activity (such as income) to which the taxes are applied.  Brin's thesis falls apart for the simple reason that economic activity, and particularly income, are not variables independent of the tax code.  In fact, economic activity can be extremely sensitive to changes in the tax code.

The examples are all around us -- the 1990 luxury tax tanked high end boat sales.  The leveraged buyout craze of the 80's and housing bubble of the 00's are both arguably fed in part by the tax code's preference for debt.  The entire existence of employer-paid (rather than individual-paid) health insurance is likely a result of the tax code.  And of course there are all the supply-side and incentives effects that Kos readers likely don't accept but exist none-the-less.

Coyote's Pre-Response to Obama's Budget Speech

No, Mr. Obama, the fecklessness of politicians does not obligate me to send more of my money to the government.

Three times in my life I have lent money to people in serious financial straits.  In every case, they came back to me for more.  "X more dollars and I will be home free and can pay you back."  In a few cases I came up with a second infusion and in one case I (embarrassingly) actually gave money a third time.   In no case was I ever paid back.    I haven't heard this phrase in years, but when I was young stock investors had a saying -- "your first loss is your best loss."  This was just another way of saying don't throw good money after bad.

Obama and Bush (I haven't forgotten your culpability in all this George) sold the country, or at least Congress, on emergency spending for wars and bailouts and stimulus.  This was supposedly one-time spending only for the duration of the emergency.  But now Democrats and Obama are treating the peak of this emergency spending as the new baseline, from which cuts are impossible.

This lack of desire to cut spending and a resetting of norms as to "what is normal" is not just a government problem, it is endemic to every organization.  Private organizations face this problem all the time.  The difference is that when times go bad, private organizations do not have fiat taxation power, so that when they are underwater, they must cut bloated budgets or die.  Either way, the problem goes away.  Private companies differ from government not in that they don't have problems with beauracracy and risk aversion and deadwood and bloat and bad incentives - because they do.  The difference is that private companies cannot get away with allowing this stuff to linger forever, and governments can.

Government will never, ever, ever, ever cut spending unless all hope of new taxes is removed, and even then they will likely try to cut spending on the most, rather than the least, popular programs to build public support for more taxes.

In the early 90's, after the fall of the Soviet Union, we talked about a peace dividend from reductions in military spending.  I want a sanity dividend.

Postscript: We like to think that financial problems are due to bad luck, but they usually are due to poor management.  The guy I lost the most money with was producing a really interesting boat concept, basically as fun and lithe and fast as a jetski but enclosed so boaters who were less daring would not actually be in contact with the water.  I wanted a bunch for rental service at our marinas.  But he kept asking for money, saying that he had bad luck with this supplier or that supplier.  Eventually, I found out he was in this incredibly expensive commercial lease, and was burning all the money I lent him on useless rent payments.  Stupid.

After I graduated from college, I cashed in about $7000 in savings bonds I had accumulated.  I was going to make a fortune in the market.  After three years I had lost almost all of it -- right in the heart of one of the greatest bull markets in history!  A few years later, I was in a situation where I could have really used this money.  This was not bad luck or circumstances, I did stupid things.  I recognized something that many dentists and doctors never learn - it was possible to be a smart guy who sucked at investing.  I was one of them.  My investing has been in index funds ever since.

Beating A Dead Horse

Apparently the Left is still trying to argue that the stimulus (the process of taking money out of private hands to have it spent by government officials instead) was really a super-fabulous idea and only failed because it was too small.  Here is Kevin Drum:

But another reason [the stimulus failed] is that at the same time the feds were spending more money, state governments were cutting back. The chart below from CBPP tells the story. They have data for all but six states, and on average for 2012, "those 44 states plan to spend 9.4 percent less than their states spent before the recession, adjusted for inflation." That's not just less than last year, it's less than 2008. That wiped out nearly the entire effect of the federal stimulus pacakge [sic].

I have a different take.  A number of states, because they don't own a printing press as does Uncle Sam, actually tried to deal with economic reality and cut their bloated spending, an effort that was largely wiped out by Obama's "stimulus" spending.

By This Definition, the Entire Administration is Full of Terrorists

“While these forms of anti-government activities do not involve violence, they are every bit as insidious and represent a clear and present danger to the economic stability of this country,” she added. “We are determined to meet these threats through infiltration, disruption and dismantling of organizations which seek to challenge the legitimacy of our democratic form of government.

My guess is that QE2 and TARP and the stimulus did a lot more to undermine the US dollar than any efforts by Bernard Von NotHaus.  I would rather accept his silver dollars than, say, the script handed out by the State of California last year when they ran out of money.

Science and Complexity: The Convergence of Climate and Economics

I continue to be fascinated by the similarity between climate science and macro-economics.  Both study unbelievably complex multi-variable systems where we would really like to isolate the effect of one variable.  Because we only have one each of climates and economies  (we can define smaller subsets, but they are always going to be subject to boundary effects from the larger system) it is really hard to define good controlled experiments to isolate single variables.  And all of this is done in a highly charged political environment where certain groups are predisposed to believe their variable is the key element.

In this post by Russ Roberts, one could easily substitute "climate" for "economy" and "temperature" for "unemployment."

Suppose the economy does well this year–growth is robust and unemployment falls. What is the reason for the improvement? Will it be because of the natural rebound of an economy after a downturn that has lasted longer than people thought? The impact of the stimulus finally kicking in? The psychological or real impact of extending the Bush tax cuts? The psychological or real impact of the November election results? The steady hand of Obama at the tiller? All of the above? Can any model of the economy pass the test and answer these questions?

The reason macroeconomics is not a science and not even scientific is that the question I pose above is not answerable. If the economy improves, there will be much talk about the reason. Data and evidence will be trotted out in support of the speaker’s viewpoint. But that is not science. We don’t have a way of distinguishing between those different theories or of giving them weights to measure their independent contribution.

I’m with Arnold Kling. This is a time for humility. It should be at the heart of our discipline. The people who yell the loudest and with the most certainty are the least trustworthy. And the reason for that goes back to Hayek. We can’t measure many of the things we would have to measure to have any reasonable amount of certainty about the chains of connection and causation.

I have heard it said that the only way nowadays to advance pure science is to be working on arcana like the first microsecond of the universe or behavior of the 9th dimension in string theory.   There is still room for a ton of useful work on the analysis, solution, and forecasting of complex multi-variable systems, even if it is just a Goedel-like proof of where the boundaries of our potential understanding can be drawn.

Stimulus Fail

Not that it is really necessary to make this point (as many of us were making it even before the Stimulus bill was passed) but the man tasked with coordinating Vermont's various stimulus programs reports that the stimulus pretty much failed. I thought this was a particularly interesting bit:

Another part of the job was to help Vermont entities win a large share of the "competitive" stimulus money available nationally at the discretion of federal agencies. Our electric utilities jointly applied for money to build a statewide Smart Grid. Our telcos put together applications for broadband money. Vermont received the most money per capita of any state for both broadband and energy. The Green Mountain State will probably benefit from these programs"”yet almost none of this money has been spent, thanks to the many federal approvals required.

The broadband and energy programs, in other words, are hardly examples of successful counter-cyclical spending: The only money spent on them during the recession was for grant-writing. More troubling, private investment in these areas, which might have occurred even during the recession, dried up as companies waited to see if they could build with taxpayer money. Entrepreneurial effort turned from innovation to grant-grubbing.

Wow, someone should coin a name for that.

I find it simply amazing that so many experienced political actors could have been fooled by this:

The acceleration of government projects that had already run the approvals gauntlet"”primarily the paving of roads"”worked. But the building of new infrastructure failed. Due to the time required to apply for grants and receive permits, none of it was done during the recession, and only a little will be done in the next few years.Nothing is "shovel ready" in the U.S. We've created a wall of regulatory obstacles"”environmental, historical sites, etc."”that blocks doing any major project on a predictable or reasonable schedule. Not even all the king's men with all the people's money can build tunnels, railroads, wind turbines, nuclear plants or anything else significant without years or even decades of delay. If permitting were speedy, we wouldn't need government money to have a construction boom.

That's easy to recognize after the fact, but plenty of folks with zero political experience, like me, were saying this before the bill was even passed:

A year from now, any truly new incremental project in the stimulus bill will still be sitting on some planners desk with unfinished environmental impact assessments, the subject of arguments between multiple government agencies, tied up in court with environmental or NIMBY challenges, snarled in zoning fights, subject to conflicts between state, county, and city governments, or all of the above.  Most of the money will have been spent by planners, bureaucrats, and lawyers, with little to show for in actual facilities.

10 of the 25 most lucrative stimulus-funded contracts for work inside the state were awarded by the U.S. Environmental Protection Agency to one Alaskan company.

Bristol Environmental Remediation Services LLC, based in Anchorage, was not required to bid for the work, which is valued at more than $140 million and involves ground-pollution monitoring and cleanup at 10 Arizona sites, including San Carlos, Parker, Tuba City and Window Rock

Who wants to bet this company has had friends named Stevens and Murkowski?  What is it about Alaska?

As an added bonus, to my frequent point that regulation in general and our new emerging corporate state in general tend to favor large companies over small:

Tom Mertz is Tempe-based Sundt Construction Inc.'s federal division vice president, a position that has few counterparts among Sundt's smaller competitors.

Contracts funded by the federal government tend to favor larger companies such as Sundt, Mertz said, because there are additional steps involved in completing such a project, many of them involving protocol and paperwork.

"Federal-government work certainly is not for everyone," he said.

Sundt has landed both state and federal economic-stimulus projects, including one of Arizona's biggest, a $24.6 million contract to build federal-courthouse facilities in Yuma....

Mark Stapp, director of ASU's Master of Real Estate Development program and a longtime developer in the Valley, said that the problems smaller contractors encounter most often on public projects have little to do with the work itself.

"It's the administration of the work that kills them," he said.

As a result, many small and midsize contractors have avoided government-sponsored work, which adds to their current disadvantage now that the public sector is hosting the only game in town.
